What is Gratuity?

Gratuity is the sum paid by an employer to an employee in exchange for services rendered to the firm. However, the gratuity is only paid to employees who have worked for the company for five years or more. The Payment of Gratuity Act of 1972 governs it. If the employee is injured in an accident or owing to a disease, he or she can get the gratuity sooner than five years. The amount of gratuity you receive is largely determined by your most recent income and the number of years you have worked for the company.

Formula for Calculating the Gratuity

  • The following formula can be used to compute the amount of gratuity for employees whose employer is covered by the Gratuity Act:

Gratuity = n*b*15 / 26

  1. Where n denotes the tenure of service completed in the company
  2. And b denotes the last drawn basic salary + dearness allowance
  3. For example, you have 15 years of experience with the XYZ Company. Your most recent basic pay, including dearness allowance, was Rs 30,000. Hence:
  4. The gratuity is calculated as follows: 15 * 30,000 * 15 / 26 = Rs 2, 59,615

Points to Keep In Mind:

  • The gratuity sum cannot exceed Rs 20 lakh, according to the Gratuity Act. Excessive behavior would be viewed as ex-gratia.
  • If the number of years you worked in the previous year of employment is greater than six months, it will be rounded up to the nearest whole number.Eg,if your service period is 16 years and 7 months, you will be paid a gratuity for 17 years. However, If your service period is 16 years and 4 months, you will be paid a gratuity for 16 years
  • The gratuity amount would be calculated based on the half-month wage on each completed year of service for employees whose employer is not covered by the Gratuity Act.

(15 Times your last drew salary * your working tenure) / 30 is the formula.

  • For example, you earn Rs 30,000 per month as a base income. You have worked for the company for seven years and the employer is not covered by the Gratuity Act.

Amount of Gratuity = (15 * 30,000 * 7) / 30 = Rs 1, 05,000.
